BlackRock: ECB holds the line, but no end to rate hikes

Interest Rates ECB

Ann-Katrin Petersen, Chief Investment Strategist at the BlackRock Investment Institute, comments on yesterday's ECB meeting:

The ECB held the line today – but we don’t think this pause signals an end to its rate hikes. The bigger question is how far and fast the ECB’s rate hikes need to go and how restrictive their monetary policy will ultimately become. That decision is complicated by both the evolving energy supply shock and strain in bond markets.

The energy crunch argues for further tightening to counter the risk of higher inflation. Europe has weathered the initial Middle East supply shock better than initially feared, but energy buffers are thinning. In addition, there are some signs that elevated energy costs are spilling over to wages and broader inflation, although not beyond what the ECB expects.

Bond yields surging amid sticky inflation, fiscal pressures and above all an intensifying competition for capital, may already be tightening financial conditions on the ECB’s behalf. Recent figures show higher interest rates are putting people and businesses off borrowing from banks. Should the surge in yields become disorderly, the ECB retains tools to address it. But the bar for direct intervention in France remains high.

We think a rate hike to 2.75% in December is likely if energy-driven price pressures persist. At 2.50%, rates remain at the upper end of the ECB’s estimated neutral range, which neither restricts nor stimulates economic growth. Beyond December, the path is less certain: hiking rates to 3.00% and beyond would probably require more concrete proof that the energy supply shock is feeding through to underlying inflation.
